Since the SI expansion is NLA from Bethesda, "alternate sources" are dead, and I refuse to pay $8 shipping for one disc in a jewel case, I just bought the GOTY version of Oblivion, which comes with Shivering Isles, Knights Who Say "Nih", and several other items (it was only $10 and no shipping). Now, having read several threads and wikis on the topic, either I am incredibly dense or there is no consensus on how to install this.
Obviously I already have Oblivion running (evidenced by my numerous dumb questions lately), it was V1.02 (?, whatever was on the disc) patched to V1.2.0416, it is working fine with about thirty mods. But my reading has divulged:
1 - You can add SI to any V1.2.0416 of the game and continue playing 2 - SI will update the game to V1.2.0416 3 - You must install the GOTY edition, then an interim patch (to V1.2.011 or some such), then install SI, then install the V1.2.0416 patch (this from the tesnexus wiki, contradicting 1 and 2 above) 4 - You may get a message about "out of date" files, in which case you must completely uninstall and reinstall Oblivion, then install SI 5 - Docs with the GOTY edition merely state install the base game, install SI, install Knights
This does not inspire confidence in adding this to an existing game. So, basically, can I safely install SI from the GOTY disc to my current game? Should I make a separate install of the GOTY game and SI, install all the mods I currently use to it, copy my saves over, and hope it works? (My interest in SI is solely because numerous mods require it.)

I was there, going 'Oh Fudge! Now what??'. It's not as bad as it sounds. Shivering Isles patches the main game to the latest, 1.2.0416. If there is a screw up there will be a giant yellow ! in the middle of the bay. After you have that island and door in the bay instead of the !, toss in the unofficial Ob and SI patches and done.
PS most of the horrible mess installs came from trying to install GOTY SI on top of the non GOTY Oblivion or maybe versa visa? There was some incompatibility issue where the old Oblivion did have to be upgraded first. That was what I did, then played the game for several months with the big ! in the bay.

It has been a long time since I initially installed Oblivion, but if I recall correctly I first installed Oblivion with neither KOTN or SI and then added them later with no complications.

Okay! Got it! The GOTY Oblivion reissued 01/07/2011, (July) contains all patches plus SI and KotN. Should get the unofficial patches though.
Chronology. Oblivion original, 4.4 GB. VERY buggy. Patched several times.> SI came out patching Ob and making more of a mess.> It was reissued at 3.3GB giving Ob a serious overhaul. GOTY came out, 5.8GB, containing SI and KotN. None of the games or add ons are backwards compatible. Repairing a GOTY with the latest SI 3.3GB will make an unholy mess.
STEAM versions, issued starting 2009 are not compatible with non STEAM. The final 2011 issue, aka 5th anniversary, supersedes and incorporates all others except STEAM.

That is just what I had read. And just what makes me so acrimonious about much software recently - three iterations of a piece of software, all have the same version number but all are different. That is design lunacy (and were I the project engineer I'd have had the developers flogged).
I'm not even sure of my recent GOTY acquisition. Disc one has the game, disc two has SI and KOTN, but the KOTN folder also contains several .exes for such things as Wizard's Tower, Thieves Den, etc. ...and according to UESP those latter were never released on disc.
So, to preserve my current working game, it seems the best option is to make a new install from the GOTY disc, add SI, see if the game works, add my current list of mods, see if the game works, copy my saves to the new game, see if it still works. Any problems along the way and I delete the entire new install and return to my original game. I'm too old to waste time unraveling some drug-addled developer's mess.

Squishy just read your post, looked perplexed for a minute, then pointed out it's almost exactly the same as the various iterations of MS Windows. In an effort to clean up the disk drives I blew up Oblivion yesterday. Deleting duplicate files the Dup file finder merrily deleted a whole mess of files in the original Ob folder. Horrified we ran Ob and all bodies were invisible with the original game's clothing. Take the clothing off and the bodies became visible! HUH? Turned out it was Colourwheels Sexy Oblivion OverHaul trashing out over 8000 original game files though it was deactivated. Putting all the files back from a back up (It took 3 hours) didn't correct it! Finally fixed the issue by reactivating that mod, cleaning it, deactivating it, reactivating it then deactivating it again! What an unholy mess. That mod needs a Dante warning: Abandon all hope of ever seeing Oblivion normally ever again! Thanks to OMM for finally getting the game fixed.

I have a similar issue with an armor replacer - all iron cuirasses are now invisible, so from the waist up all NPCs so attired are disembodied heads and arms. I could probably correct this in the CS, but I'm insufferably lazy.

I could probably correct this in the CS, but I'm insufferably lazy. If you know which mod it is, uninstall it and see if the vanilla returns. Right now I've got a problem installing Eryniel. OBMM refuses to activate it. Tried removing and reinstalling it 4 times.

Oh, I know which mod it is, I only have one armor replacer. But i don't have the CS installed, and am not sure what to look for in the mod if I did. (I have invisible armor for Morrowind, but there the armor itself is invisible, so it doesn't obscure clothing; it doesn't also render invisible the body part it fits.)
